It searches the video stream for information.
 From what I remember, it looks for blank frames (that "pause" you get 
right before the show switches to commercials), scene 
changes(commercials tend towards more rapid scene changes) and logo 
detection (the bugs in the corner of the screen).
It works pretty well, though it's obviously not perfect.

Well, I should be a little clearer.
Mythtv flags the commercials.
This causes them to be skipped during playback.
If you want to remove them permanently, you can load the "cutlist" in 
the editor and have mythtv remove them.

While removing the commercials, you can also transcode the video to a 
smaller size. This is the part that took a while on my machine.
